Kratos Defense & Security Solutions (Nasdaq: $KTOS) Stock Hub: Drones, Hypersonics, Engines and the Cost of Scaling
Kratos delivered a genuinely strong second quarter: revenue and adjusted EBITDA exceeded the company’s own prior ranges, organic growth accelerated, backlog passed $2 billion and management raised full-year revenue guidance. The harder question is whether rapid capacity investment, a higher share count and still-negative free cash flow can convert today’s demand into durable per-share value.
1. Executive summary
Kratos is not one product and it is not simply a drone stock. The company combines unmanned aircraft, aerial targets, hypersonic and ballistic test systems, solid rocket motors, small jet engines, microwave electronics, satellite ground systems, C5ISR equipment and military training solutions. That mix makes the story more diversified than the XQ-58A Valkyrie headline suggests, but it also makes the financial model harder to read. Revenue can move with product timing, funded contract milestones, acquisition contribution, customer mix and the amount of work performed under fixed-price contracts.
The second quarter ended June 28, 2026 was strong on the measures that matter most for an industrial growth company. Revenue reached $458.8 million, up 30.5% from $351.5 million a year earlier; organic growth was 19.1%. Kratos Government Solutions generated $379.7 million, while Unmanned Systems produced $79.1 million. Bookings were $492.2 million, the quarterly book-to-bill ratio was 1.1, and backlog ended at $2.084 billion. The filed release also raised the full-year revenue range to $1.750–$1.810 billion. [S1]
The quality of the beat requires nuance. In May, management had guided to Q2 revenue of $400–$410 million, an operating loss of $6–$8 million and adjusted EBITDA of $30–$35 million. Actual revenue exceeded the top of that range by $48.8 million and adjusted EBITDA exceeded it by $3.2 million, while the GAAP operating loss was a smaller $1.6 million. That is meaningful execution, not merely a penny-level EPS surprise. [S2] [S3]

2. Q2 2026 earnings: strong growth, but not a clean GAAP profit story
The reported quarter contains three different stories. The revenue story was clearly strong. The adjusted profitability story improved but still rests on add-backs. The GAAP net-income story was helped by interest income generated on the cash raised through equity offerings. Separating those layers prevents a headline EPS number from being mistaken for mature operating profitability.

The central conclusion is simple: adjusted EPS of $0.21 is useful as a management-defined measure of underlying performance, but it should not be capitalized without considering the $16.3 million stock-compensation add-back, acquisition-related amortization and the increase in diluted shares. GAAP EPS of $0.02 is also not a clean operating signal because net interest income exceeded the operating loss. The most defensible operating evidence is the combination of revenue, gross margin, segment income, bookings and the company’s forward guidance. [S4]
3. What Kratos actually owns
Kratos describes itself as a technology, hardware, products, systems and software company serving defense, national-security and commercial customers. Its operating model is built around internally funded development, rapid fielding and designing products for affordable production at scale. The company has two reportable segments: Kratos Government Solutions, or KGS, and Unmanned Systems, or KUS. [S5]
Kratos Government Solutions
KGS includes defense rocket and hypersonic support, turbine technologies and propulsion, microwave electronics, space and satellite communications, C5ISR, radar, strategic systems, cyber and training. It generated $379.7 million in Q2 2026, or 82.8% of consolidated revenue. Q2 organic growth was 22.0%; reported growth was 36.4%, including Nomad and Orbit. [S3]
Unmanned Systems
KUS designs and produces jet-powered target drones and tactical unmanned aircraft, including the XQ-58A Valkyrie family, Mako, Firejet and target systems such as BQM-167 and BQM-177. It generated $79.1 million in Q2 2026, or 17.2% of consolidated revenue, with 8.1% organic growth driven primarily by Valkyrie-related activity. [S6] [S3]
The customer mix remains concentrated in government. During Q2, U.S. Government revenue was $318.4 million across the two segments, international revenue was $89.9 million and U.S. commercial and other revenue was $50.5 million. The resulting mix was approximately 69.4%, 19.6% and 11.0%, respectively. Those percentages are Merlintrader calculations using the filed customer table. Government exposure creates durable demand and qualification advantages, but it also exposes Kratos to appropriations, continuing resolutions, procurement timing, protests, audits and termination rights. Contract structure matters just as much. Q2 fixed-price revenue was $308.6 million, or approximately 67.3% of total revenue, based on the 10-Q contract-type table. Fixed-price work can create attractive operating leverage when costs and schedules are controlled, but Kratos bears unanticipated labor, material and execution costs. The 2025 Form 10-K explicitly identifies cost estimation on fixed-price contracts as a critical audit matter and warns that inflationary inputs may not be recoverable. [S4] [S5]
4. The program map: six engines behind the equity story
Uncrewed tactical aircraft and target drones
The XQ-58A Valkyrie is the most visible platform in the portfolio because it expresses the core Kratos idea: a high-performance jet aircraft designed around lower cost, rapid development and operational flexibility. The platform has been used in U.S. military experimentation and mission-system integration, including Marine Corps work. Kratos and Northrop Grumman announced a Marine Corps collaborative combat aircraft effort that combines Northrop mission systems with the Valkyrie air vehicle, while Kratos and Airbus are preparing two Valkyries for a European mission-system flight program. These are credible program signals, but neither announcement alone should be converted into a full production forecast. [S7] [S8]
Target drones are less fashionable but strategically useful. They represent real production history, customer qualification and recurring test demand. BQM-167, BQM-177 and Firejet systems provide threat-representation and training applications, while tactical derivatives extend the same engineering base toward mission aircraft. This overlap can reduce development risk, but new tactical programs still require successful mission integration, procurement decisions and funded orders. [S6]
Hypersonics, test vehicles and rocket systems
Kratos participates in hypersonics through test vehicles, mission support, payload integration and rocket systems rather than by owning every layer of an operational weapon. The MACH-TB 2.0 award has a maximum potential value of $1.45 billion over five years if all options are exercised. That ceiling is not the same as funded backlog, guaranteed revenue or profit. The investment case depends on task orders, flight cadence, program execution and the extent to which Kratos content expands across the test architecture. [S9]
Capacity is becoming tangible. On July 28, 2026, Kratos announced completion of a $50 million, 68,000-square-foot hypersonic systems payload-integration facility in Indiana ahead of schedule. Earlier in 2026, it opened a 55,000-square-foot facility in Princess Anne, Maryland, supporting MACH-TB and other programs. Facilities do not guarantee orders, but they demonstrate that the capital plan has moved beyond presentation slides. [S10] [S11]
Small jet engines and propulsion
Small engines for cruise missiles, loitering munitions, drones and related systems may be one of the most important less-visible growth vectors. Kratos is investing in GEK and BladeWorks facilities and intends to procure materials and equipment for production capacity of 3,000 jet engines in 2027. That number is a capacity objective and demand-response plan, not reported unit revenue. The proof will be funded production orders, realized unit economics, throughput, quality and delivery performance. [S3]
Solid rocket motors and Prometheus
Prometheus Energetics is the Kratos–RAFAEL joint venture intended to become a U.S.-based merchant supplier of solid rocket motors and energetics. The partners committed up to $175 million in combined capital, and the venture is projected to begin production in 2027 after construction and technology-transfer certification. Kratos expects to fund $50–$55 million in 2026; only $6.9 million had been funded in the first half. This is an option on a constrained industrial category, but it adds execution, certification and cash-timing risk before production. [S12] [S4]
Space, satellite and microwave electronics
Kratos supplies virtualized satellite ground systems, command and control, telemetry, tracking and control, space-domain awareness, microwave components and electronic subsystems used in missiles, radar, electronic warfare, communications and satellite payloads. The Q2 organic growth rates were 29.5% in Microwave Products and 8.7% in Space, Training and Cyber. These businesses diversify the company away from one airframe and connect it to the broader sensing, communications and electronic-warfare stack. [S3] [S13]
C5ISR, radar and training
C5ISR mobility systems, strategic systems, radar sustainment and training are less likely to dominate social-media discussion but can contribute contract duration and customer breadth. Project Anaconda, for example, began with a U.S. Navy Phase 1 award for AN/SPY-1 organic sustainment capability under an agreement with an initial projected ceiling of $175 million across multiple phases. Again, the ceiling is opportunity, not backlog. [S14]
5. Backlog, bookings and revenue visibility
Backlog was $2.084 billion on June 28, 2026, compared with $2.051 billion at the end of Q1 and $1.414 billion a year earlier. Funded backlog was $1.572 billion; unfunded backlog was $512.7 million. Kratos expects approximately 35% of the remaining backlog to be recognized as revenue during the balance of fiscal 2026, another 35% in fiscal 2027 and the remainder later. Those percentages are timing estimates, not guarantees. [S4]
The year-over-year backlog increase was approximately $670 million, or 47.4%. Nomad and Orbit contributed approximately $243.4 million to that increase, meaning acquisitions represented about 36% of the incremental backlog by Merlintrader calculation. The remainder reflects awards across space, satellite and training, defense rocket support, microwave products and unmanned systems. This distinction matters: backlog growth is strong, but not entirely organic. [S4]

Investors should resist combining pipeline, contract ceilings and backlog into one giant addressable number. Kratos defines backlog carefully: for indefinite-delivery or indefinite-quantity contracts, only awarded or funded task orders are included, while unfunded government work still depends on future appropriations. The pipeline sits one step earlier and has no assured conversion rate. [S4]
6. Guidance: the revenue bar moved higher, while cash remains the sacrifice

The midpoint calculations compare the official May 6 and August 4 guidance tables. The revenue raise is meaningful, but the operating-income range moved slightly lower while stock-compensation expectations increased. Adjusted EBITDA improved less than revenue because mix, staffing, proposal activity, foreign exchange and program investment absorb part of the incremental gross profit. Operating cash flow guidance fell as more investment shifted into working capital, while capex fell by a similar amount; free-cash-flow use was unchanged. [S2] [S3]
For Q3, Kratos guided to revenue of $460–$480 million, GAAP operating income of $1–$4 million and adjusted EBITDA of $40–$45 million. It expects Q3 organic growth of approximately 19–25% and Q4 organic growth of approximately 19–31%. Management also expects full-year 2026 adjusted EBITDA margin to be about 100 basis points above 2025 and forecasts another roughly 100-basis-point increase in 2027. Initial fiscal 2027 guidance is expected with the Q3 report later in 2026. [S3]
7. Balance sheet, acquisitions, free cash flow and dilution
Kratos ended Q2 with $1.4376 billion of cash and cash equivalents, no outstanding Term Loan A, and substantial lease obligations. Finance-lease liabilities were $139.9 million, including current amounts, while operating-lease liabilities were $53.7 million. The balance sheet therefore has considerable liquidity, but describing it as simply “debt free” would ignore the leases and the fact that the cash was raised through large equity offerings. [S4]
In February 2026, Kratos sold 14,285,714 shares at $84.00 per share and the underwriters exercised an option for another 2,142,857 shares. Gross proceeds were approximately $1.380 billion and first-half net common-stock proceeds were $1.3484 billion. The capital provides room for capacity, research, acquisitions and general corporate purposes, but existing owners paid through dilution. [S15] [S16]
The diluted weighted-average share count was 190.1 million in Q2 2026 versus 157.4 million in Q2 2025, an increase of approximately 20.8%. Revenue grew faster, at 30.5%, which is constructive, but per-share value creation still requires future earnings and cash flow to outpace the permanently larger denominator. Q2 stock compensation of $16.3 million adds a second source of dilution that adjusted EBITDA excludes. [S1]
Why free cash flow is negative
First-half operating cash flow was negative $38.4 million. The filing attributes the use primarily to $134.2 million of working-capital changes, partly offset by $16.3 million of net income and $79.5 million of non-cash charges. Contract assets and unbilled receivables rose as the business expanded, inventory was built for production ramps, and vendor prepayments supported long-lead materials. Days sales outstanding improved to 114 from 124 at year-end, so the cash use is not explained by one simple collection failure. [S4]
The full-year investment plan is $250–$275 million. It includes $125–$135 million of capex, $75–$85 million of working-capital investment and $50–$55 million for Prometheus. The working-capital portion includes $40–$45 million for Zeus and Oriole rocket inventory, $13–$14 million for drone materials, $19–$21 million for small jet-engine production inventory and $3–$5 million for unmanned-system initiatives. This is why free-cash-flow use remains guided to $85–$105 million even after the revenue raise. [S3]
Nomad and Orbit
Kratos acquired Nomad in February and Orbit in March 2026. Orbit closed for approximately $352.7 million in cash. Nomad involved 972,136 Kratos shares valued at approximately $88.3 million plus contingent consideration mechanics. In Q2, Nomad contributed $18.8 million of revenue and Orbit contributed $21.4 million. The two acquisitions also increased goodwill, intangibles and amortization. [S17] [S4]
Goodwill reached $871.2 million and net intangible assets reached $220.8 million at June 28. Those balances do not imply an immediate problem, but they raise the cost of an integration failure because a material deterioration in expected acquired cash flows could eventually create impairment risk. 8. Management, ownership and incentives
Eric DeMarco has served as chief executive officer since April 2004 after joining Kratos in 2003. Deanna Lund has served as chief financial officer since April 2004. The long tenure provides continuity across strategy, government relationships, acquisitions and capital allocation. It also means investors should judge current execution against a management team that has had ample time to define the operating culture and financial priorities. [S18]
The 2026 proxy reported that directors and executive officers as a group beneficially owned 1.5% of outstanding shares as of the proxy measurement date. BlackRock was the only disclosed greater-than-5% holder in that table, with 21,491,945 shares, or 11.5%, based on a prior Schedule 13G/A. Incentives deserve attention because adjusted EBITDA and stock compensation are central to the investment debate. The proxy says annual incentives consider revenue, adjusted EBITDA, free cash flow and other operating measures, while long-term awards include time-based and performance-based restricted stock units. That creates alignment with growth and profitability objectives, but it can also encourage emphasis on an adjusted metric that excludes a material equity-compensation cost. Investors should track both management’s adjusted framework and GAAP per-share economics. [S18]
9. Competitive landscape
Kratos competes with traditional primes, scaled mid-tier contractors and newer private defense-technology companies. Its Form 10-K identifies Northrop Grumman, Lockheed Martin, General Dynamics, RTX, BAE Systems, L3Harris, General Atomics and Boeing, as well as newer companies such as Anduril, Shield AI, X-Bow, Castelion and Ursa Major. Many of these organizations can be competitors, partners and customers at different layers of the same program. [S5]

10. Valuation framework: do not use one shortcut
Kratos is difficult to value with a conventional price-to-earnings ratio because GAAP operating income remains small, below-the-line interest income supports net income, acquisition amortization is elevated and stock compensation is material. A high P/E can describe the current arithmetic without explaining the investment case. The relevant question is what normalized operating margin and cash conversion the installed capacity can support after the current investment phase.
Enterprise-value-to-revenue can be useful for comparing growth defense-technology companies, but it ignores contract mix and margin quality. Enterprise-value-to-adjusted-EBITDA is closer to management’s operating framework, but it must be adjusted mentally for stock compensation and the capital intensity required to create that EBITDA. Free-cash-flow yield is currently negative by company guidance, so a cash-flow valuation depends on an explicit view of when working capital and capex normalize.

The most defensible approach is a three-stage framework. First, test whether fiscal 2026 revenue and adjusted EBITDA reach the company ranges. Second, require 2027 operating leverage and a narrowing cash burn as capacity comes online. Third, judge whether per-share earnings growth exceeds the combined effect of stock compensation and the larger share base. A premium valuation can persist if all three stages work. It becomes fragile if demand remains strong but margins and cash conversion do not follow.

The catalyst hierarchy matters. A press release, demonstration or facility opening can validate technology and customer engagement, but funded production awards, backlog conversion, segment margin and cash collection determine financial value. Investors should rank each new event by where it sits in that chain.
12. Key risks and falsifiers
- Cash conversion: full-year free-cash-flow use remains guided to $85–$105 million. If 2027 still requires similar cash use without a clear step-up in operating profit, the scale thesis weakens. [S3]
- Dilution: Q2 diluted shares rose about 20.8% year over year, and stock compensation is guided to $60–$64 million for 2026. Enterprise growth must translate into per-share growth. [S1]
- Fixed-price execution: approximately 67.3% of Q2 revenue was fixed-price. Cost overruns, design changes, labor shortages or supplier delays can compress margin. [S4]

Valkyrie and small-engine programs move from development and initial lots into repeat production. Per-share earnings grow faster than dilution.
Falsifier: a clear break in bookings, backlog conversion or margin expansion before capacity reaches utilization.
